The type.json is new right? Do I need to update sugarcube to use it?

Yeah, you'll need at least @sugarcube-sh/cli@0.1.13 to use it. Or at least @sugarcube-sh/vite@0.1.14, if you're using the plugin.

And does it replace the previous size.json -> size.step.[-1, -2, 0, 1 etc.]?

Do you mean whether the generated var names would line up with your existing --size-step-* CSS?

Well it doesn't have to line up exactly since the previous setup was manual. But I'm assuming type.json replaces the size.json for setting up sizes?

Oh yes, absolutely. Just replace your current tokens in size.json with a recipe instead and you'll be golden. No need for a type.json file at all. In fact, I'll update the docs to remove that confusion!
